Methods for Determining Working Capital Needs

  • The determination of working capital needs can be conducted through three methods: the accounting method, the conversion cycle method, and the percentage change in sales method.

Accounting Method Explained

  • The accounting method is based on operational financing needs, also known as "nv." This concept arises from the difference between operating current assets and operating current liabilities.

Calculating Current Assets

  • To calculate operating current assets, one must first determine the amount of accounts receivable. This requires knowing both the average collection period and the incremental sales amount.

Example Calculation of Accounts Receivable

  • For instance, if the average collection period for accounts receivable is 30 days and expected incremental sales are 900, divide total sales by 360 to find daily sales. Multiply this by the average collection period to estimate working capital requirements.

Inventory Cost Analysis

  • Assuming a cost of goods sold (COGS) of 540 with an inventory turnover period of 45 days, divide COGS by 360 to get daily costs and multiply by turnover days to find investment requirements in inventory totaling 6750.

Minimum Operating Cash Requirement

  • To determine minimum operational cash balance, consider five days' worth of sales; dividing total sales by 360 gives daily requirements which when multiplied by five yields a cash requirement of 1250. Thus, total required current assets sum up to 155.

Assessing Current Liabilities

  • Next, assess how much support will come from suppliers (operating current liabilities). Using a payment term example of 30 days for suppliers alongside previously calculated COGS allows for determining financing amounts provided by suppliers at approximately 45.
